DCF Valuation Improves Naive Value and Growth Investment Strategies
2008-05-02 20:00:00 By Tim PoulusThere are a number of investment strategies out there, but do they make any sense? I think there is a pretty clear answer to that question, but you may not like it.Let's look at value and growth strategies in particular. Investopedia defines value investing as "The strategy of selecting stocks that trade for less than their intrinsic values." Growth investing is defined as "A strategy whereby an investor seeks out stocks with what they deem good growth potential. In most cases, a growth stock is defined as a company whose earnings are expected to grow at an above-average rate compared to its industry or the overall market." Generally, going by these investment strategies implies doing some form of quantitative analysis. A number or ratio, such as P/E, is calculated and then is statistically checked for any correlation with stock (out)performance. From a DCF point of view (calculating the value of a stock by adding the present values of all future cash flows) this obviou...

Motorola Valuation - Part 2
2008-04-08 16:23:00 Last I month I asked the question "Are Motorola Shares a Bargain at Nine Bucks?" To help answer that I decided to do rough valuations for each of the company's major business segments (mobile devices and networking/mobility). Carl Icahn has been involved with Motorola (in fact he won two board seats from the company this week) and has been calling for the firm to spin off its cell phone business, which they have agreed to do sometime next year. Hence, my desire to value each segment separately.I came up with an ~$8 value estimate for the non cell phone division (Motorola Valuation - Part 1). With Motorola trading at $9 and change right now, the market is essentially saying the cell phone business is worth next to nothing. Below are my estimates for that segment. My main assumption is a 5% operating margin (half of the 2004-2006 average due to more intense competition nowadays) and relatively steady sales from here on out. As always, I try to be realistic, and this is by no means an...
Motorola Valuation - Part 1
2008-03-28 15:18:00 Following up on my initial Motorola (MOT) post yesterday, here are my numbers on the company's networking and mobility (non cell phone) segment. With MOT shares languishing near multi-year lows at nine dollars, doing individual valuations on both segments that will be spun off next year can help us figure out if there is much downside left in the stock. My calculation is meant to be realistic, rather than overly conservative or aggressive. I get to about $8 per share for Motorola's non cell phone business, which just shows you how little faith Wall Street has in the cell phone segment right now. Let me know if you think tweaks in my numbers are warranted.Full Disclosure: No position in MOT at the time of writing
Healthcare Information Technology - Business Valuation
2008-03-28 06:00:00 One of the most challenging aspects of selling a healthcare information technology company is coming up with a business valuation. #40 Audit for Inventory Valuation
2008-03-25 17:27:00 As mentioned in post #39, stocks should be valued at lower of its cost or net realizable value. This has posted a imperative audit work step: to ascertain that the respective items is value at cost or net realizable value (Note: each Respective items have to be valued at cost or net realizable value). How do we ensure that the stocks are valued properly?1. Randomly selected a certain number from inventory listing.2. To find out the most recent sales/ subsequent sales after year end. (general guide: 3 months)3. From the invoices, noted down selling price.4. Compare the selling price to the actual cost of the sample.5. Cost > Selling Price, valued at selling price Selling Price > Cost, valued at cost.
#39 Inventory Valuation (anwer to #38)
2008-03-20 06:16:00 Inventory items have to be revalued at ‘lower of cost or net realizable value’. Practically, net realizable value means the amount at which the Company could sell in an open market (selling price). To answer the question post in #381) Value at cost of $2.00. ( as cost of $2.00 is lower than its net realizable value of $2.50)2) Value at Net realizable value of $1.50 ( as cost of $1.50 is lower than its cost of $2.00)

They sold Product Y at US$ 2.50 in Dec 2007. How should the client value the stocks ? Should the company use cost or realizable value ( its selling price) to value the stocks?2) Client ABC bought Product Y at US$2.00 in Aug 2007. The client priced Product Y at US$2.50 and they are unable to sell any single stocks. Hence, the management decided to give discount and sell the stocks at US$1.50 in Dec 2007. How Much is Your Blog Worth? A Valuation Approach
2008-03-16 17:23:00 You must have stumbled upon that cute application which tells you how much you blog is worth by multiplying a link to dollar ratio. I?ll risk it and say anyone of us bloggers would gladly sell his blog for half that amount. That multiplier has obviously been proven as un-economic at the least. However, the question remains. How much is a blog worth? The financial foundationIf a blog is about making money it is very much like any other profitable endeavor or project and as such should be valuated using the same principles (with the correct adjustments). Finance theory teaches us a very simple lesson. If you want to know how much a certain project (or a company) is worth you have to examine the expected future cash flow this project or company will yield and adjust it to time and risk. Now, since we don?t always have the time to study each company thoroughly we often take shortcuts to the end. These shortcuts are the multipliers we use in order to get a ?quick and dirty? rough valuatio...
Insurance Valuation.
2008-03-07 16:24:00 Insurance Valuation can guarantee the property owner has adequate insurance and is not paying for excessive coverage. A property loss can be a devastating experience even when fully insured. Incurring a loss when inadequately insured can cause financial disaster. Casualty insurance costs rose sharply after hurricanes Katrina and Rita, particularly in the Gulf Coast area. Property owners are more acutely sensitive to the cost of insurance as a result of rate increases which occurred after hurricanes Katrina and Rita. Those who suffered a loss are also more aware of the level of coverage. Insurance Valuation provide evidence regarding replacement cost. Insurance Valuation confirm casualty insurance coverage is adequate to rebuild the property in event of a casualty. supplies you the values to allow you to set your insurable values at the proper and appropriate levels. Since construction costs have increased sharply in recent years, replacement costs have changed materially in the la...
Step 11 - valuation
2008-03-04 16:28:00 So, you have got your engineers report back and it says everything is above board. Well done! You are well on the way. Maybe it brought up a few small issues - if so you can consider going back to the vendor (seller) and seeing if you can wrangle a better deal. Next step, when you have informed your mortgage broker or building society is for a valuation to be done. This costs an average of €150 to be done and they will have a list of valuers available (they will generally select one themselves). These can be auctioneers in the area, or engineers, so do not be surprised if it is someone you have already had dealings with. Prices actually vary here, so if it is possible you can try to get a few quotes. We paid €130, but got a different quote of €180 so there is definitely a bit of difference in the prices you can get. There is very little for you to do in this step. Provide the mortgage broker with the selling auctioneers details (or if it is a person selling directly their detai...

Correction to the post : valuation – reverse engineering the stock price
2008-02-20 23:28:00 There was an error in the analysis of crisil in the post . I had looked at the standalone numbers only and not the consolidated numbers (as an anonymous reader has pointed out in the comments)So crisil may not be a good example of over valuation. I am not sure how undervalued the company is. It sells at a PE of 33 (approximate Net profit of 100 odd crs for 2007). I have analysed the company earlier here …and I have underestimated the competitive advantage of this company and its ability to keep increasing its instrinsic value. That said, if I were make my point in the post again, I would replace crisil with any of the Real estate companies or capital goods company which have a high performance hurdle to cross (due to their high PE) to deliver good returns to investors in the future. The post was however was not an analysis of CRISL. The key point is this – A good company may not be a good stock and vice versa (important word is ‘may’) . That depends on whether the stock price ...

Australia's first 11 in performance and valuation

Their search leads to mountains of books, articles and electronic data feeds. Only a few sources are insightful, reliable and free of bias. Even fewer focus on Australia. One useful book on increasing company performance and valuations is The First XI. It is written by four Australian authors who have either an academic or consulting background or a combination of both. The lead author is Professor Graham Hubbard, currently Head of Adelaide Graduate School of Business. Hubbard. Prof Hubbard and his co-authors apply rigour to answer this question: What is it that winning organisations do which gets them above-average performance over the long term?

Apple's Valuation Looks Attractive Again
2008-02-07 17:31:00 The recent drop in shares of Apple (AAPL) has probably been more pronounced than most expected. It's true the stock was very expensive at its all-high of more than $200 per share (40 times forward earnings) but the catalyst for the sharp $80 per share drop we have seen recently was the company's extremely conservative guidance for the current quarter. Apple always sandbags quarterly guidance, so this did not come as a surprise, but evidently investors were hoping they would have been a little less cautious. However, in this day and age, when quarterly guidance is given simply to help out Wall Street analysts, under-promising is the only way to go. This is true even more right now as the economic climate is highly uncertain.Despite all the reasons to be worried, the fundamental story behind Apple is still strong. The company is gaining market share in desktops, notebooks, and cell phones, and is holding their lead in music players. The company will not be immune to a consumer led s...
Valuation - some more thoughts
2008-01-29 00:30:00 I covered my approach to estimating the appropriate PE for a stock and reverse engineering the current valuations in the previous posts. This is ofcourse not the approach taken by analysts. The typical approach is to look at the past history and decide on the likely earnings (and not even free cash flow). If the analyst is optimisitic he slaps on a high PE and voila ..we have the price target. To support the argument, the analyst does a comparison with other companies in the sector and tries to justify the PE. So we may have an optimisitic earnings estimate and on top of that a high PE attached to it, which would amount to double counting. That is an incomplete approach. If the sector is in a bull run or has very high valuation then you are committing the same mistake twice. First assuming an optimistic estimate of earnings and then applying a high PE. Don’t believe me ? …well several IT companies sold for a PE of 100 in 2000 and real estate and capital goods companies sell for s...

Buyers paying $22k over valuation for Singapore resale flats
2008-01-26 06:38:00 Buyers paying $22k over valuation for Singapore resale flats Median cash over valuation amount up a third; trend filters to outlying areas By Tan Hui Yee, Housing Correspondent  BUYERS of resale Housing Board (HDB) flats paid a median amount of $22,000 in cash over the property’s valuation for their new homes from October to last month, a whopping 30 per cent rise from the previous quarter. The good news for HDB flat owners in outlying areas is that this trend is filtering outwards towards them from the most popular districts downtown. HDB data released yesterday showed that 86 per cent of all resale transactions in the fourth quarter of last year required cash payments over valuation, up from 80 per cent in the previous quarter. However, greater resistance from buyers to the surging prices of resale flats last year resulted in a 13 per cent drop in the number of flats sold, to 6,700. For the whole of last year, 29,436 flats changed hands. In fact, despite the overall ri...
Average cash above valuation for Singapore HDB flats up 30% in Q4
2008-01-25 15:34:00 Average cash above valuation for Singapore HDB flats up 30% in Q4 By Yvonne Cheong SINGAPORE: HDB resale prices have gone up by a better-than-expected 17.5 per cent in 2007, the fastest rate since prices soared by 25 per cent in 1996, latest official figures by the Housing Development Board (HDB) showed. Most homes in Singapore have appreciated to the highest levels since 1996. The price of a three-room HDB flat was an average of S$149,000 in the last quarter while a five-room flat in Marine Parade fetches an average of S$598,000. Islandwide, the median price for an HDB flat was S$340,000. Cash above valuation has also risen to an average of S$22,000, up from S$17,000 in the third quarter. Knight Frank’s director for consultancy and research Nicholas Mak said, “It basically means that transacted prices are actually growing at a faster rate than the valuation. The effect can be quite positive for the private property market because it means that sellers of HDB flats will ...
Valuation - reverse engineering the stock price
2008-01-23 17:31:00 I discussed my approach on evaluating PE ratios (see here). In addition based on the table shown in the previous post, we can work out the assumptions built into the stock price in terms of the ROC, CAP and growth rates. These variables can be compared with the actual and expected results of the company to decide if the stock is undervalued or not. Sounds easy in concept, and it is if you understand the company and the industry well. This approach is also called as expectations investing and I learnt about it in the book -.expectationsinvesting. I would recommend reading this book to understand DCF and the previous post better. The above approach is a very useful tool in analysing a company. Let me give two examples.Example A – CRISIL . This company sells for a PE of almost 60+. The embedded expectations areROC – 25% (current value)Profit growth ( Net profit = Free cash flow) – 18% p.a for last 6 yearsCAP – 20 yearsBasically the company needs to grow at 18% per annum for the ...

Valuation - How to evaluate the PE ratio
2008-01-17 23:13:00 I had done a quick valuation exercise of MRO-TEK earlier (see here). I used a certain PE ratio in the post and said that I would explain my approach later. So here it goes …To understand my approach, you have to look at the file Quantitative calculation and worksheets – cap analysis and ROC and PE. You download this file from the google groups The worksheet ‘ROC and PE’ has DCF (discounted cash flow model) scenarios for various businesses such as Low growth, high ROC (return on capital ). For ex: Like Merck or high growth and high ROC like infosys etc.As you can see in excel screenshot, I have put a growth of around 10% in Free cash flow, ROC of 40% and calculated the Intrinsic value (or Net present value). The ratio of the NPV/current earnings gives a rough value of PE for the above assumptionsNow I have used various assumptions of growth, ROC etc and created the matrix below (CAP analysis worksheet in the same file) The above is for a matrix of ROC (return of capital = 15%...

In the mid-1970s, accountants were able to capture on their ledgers 90-95% of a firm's book value, but by 2000 the importance of intangible assets had grown to the point where they could account for only 13-15%. Financial economists and accountants have investigated the link between a firm's market value and its R&D spending, and various factions advocate a variety of positions on the amount and rate of investment, investors' ability to capture returns on that investment, and ways to measure value, investment, and returns.'Tech Stock Valuation' extends the R&D literature by providing detailed direct evidence on the market value implications of inventive and inno...
